Further this module will help to understand the efficiency with which the liquid resources have been employed by a firm because turnover ratios indicate the speed with which assets are being turned over into sales.<\/p>\r\n&nbsp;\r\n\r\n<strong>CLASSIFICATION OF RATIOS<\/strong>\r\n\r\n&nbsp;\r\n<p style=\"text-align: justify\">Traditional (These types include balance Sheet Ratios, Profit &amp; Loss Account Ratios and inter Statement Ratios):<\/p>\r\n&nbsp;\r\n<p style=\"text-align: justify\">(i)\u00a0 \u00a0 \u00a0Balance Sheet ratios deal with the relationship between two balance sheet items.<\/p>\r\n<p style=\"text-align: justify\">(ii)\u00a0 \u00a0Profit &amp; Loss Account ratios deals with the relationship between two profits and loss account items.<\/p>\r\n<p style=\"text-align: justify\"><span style=\"text-align: initial;font-size: 1em\">(iii) Inter statement ratios exhibit the relationship between profit &amp; loss account and balance sheet item.<\/span><\/p>\r\n\r\n<\/div>\r\n<p style=\"text-align: justify\"><img class=\"size-full wp-image-263 aligncenter\" src=\"http:\/\/mgmtp02.epgpbooks.inflibnet.ac.in\/wp-content\/uploads\/sites\/67\/2018\/10\/Untitled-110.png\" alt=\"\" width=\"738\" height=\"505\" \/><\/p>\r\n\r\n<ol start=\"2\">\r\n \t<li style=\"text-align: justify\">Functional or According to Tests (According to the tests satisfied, various ratios classified are Liquidity, Long Term Solvency, leverage Ratios, Activity ratios and Profitability Ratios)<\/li>\r\n<\/ol>\r\n<ul>\r\n \t<li style=\"text-align: justify\">(i) Liquidity ratio measure the ability of the enterprise to pay its debts as they mature.<\/li>\r\n \t<li style=\"text-align: justify\">(ii) Long term solvency and leverage ratios convey a firm\u2019s ability to meet the interest costs and repayments schedules of its long term obligations.<\/li>\r\n \t<li style=\"text-align: justify\">(iii) Activity ratios measure the efficiency with which the resources of a firm have been employed.<\/li>\r\n \t<li style=\"text-align: justify\">(iv) Profitability ratio Measure management's success in generating returns for those who provide capital to the enterprise.<\/li>\r\n<\/ul>\r\n<ol start=\"3\">\r\n \t<li style=\"text-align: justify\">Significance or According to Importance (Some ratios are more important than other and firm may classify them as primary and secondary ratios. The British Institute of\u00a0 management has recommended the classification of such ratios). For inter-firm comparisons, the ratios may be classified as Primary ratios and Secondary ratios. The primary ratio is one which is of prime importance to a concern; thus return on capital employed is named as primary ratio. The other ratios which support or explain the primary ratio are called secondary ratios.<\/li>\r\n<\/ol>\r\n<img class=\"alignnone size-full wp-image-264\" src=\"http:\/\/mgmtp02.epgpbooks.inflibnet.ac.in\/wp-content\/uploads\/sites\/67\/2018\/10\/Untitled-111.png\" alt=\"\" width=\"985\" height=\"286\" \/>\r\n<div>\r\n\r\n<strong>Liquidity Ratios:<\/strong>\r\n\r\n&nbsp;\r\n<p style=\"text-align: justify\">To measure, the short term solvency of firm or financial position of a firm liquidity ratios are applied. These ratios measure the liquidity (cash position) of the firm in the absence of which the firm may become insolvent. These ratios are calculated to comment upon the short-term paying capacity of a concern or the firm\u2019s ability to meet its current obligations. The current assets should either be liquid or near liquidity. These should be convertible into cash for paying obligations of short-term nature. The categories in which liquidity ratios can be classified are as follows:<\/p>\r\n&nbsp;\r\n\r\n<strong>1.\u00a0 \u00a0<\/strong>Current ratio\r\n\r\n<strong>2.\u00a0\u00a0<\/strong>Liquid ratio or Quick Ratio\r\n\r\n<strong>3.\u00a0 \u00a0\u00a0<\/strong>Absolute Liquid Ratio\r\n\r\n<strong>4.\u00a0 \u00a0\u00a0<\/strong>Interval Measure or Defensive- Interval ratio\r\n\r\n&nbsp;\r\n\r\n&nbsp;\r\n\r\n&nbsp;\r\n\r\n1.\u00a0\u00a0\u00a0\u00a0\u00a0 <strong>CURRENT RATIO<\/strong>:\r\n\r\n&nbsp;\r\n<p style=\"text-align: justify\">It may be defined as the relationship between current assets and current liabilities. Current ratio is also known as working capital (The working capital is the amount which is required to meet the day to day expenses of business) ratio, is a measure of general liquidity and is most widely used to make the analysis of a short-term financial position or liquidity of a firm. A current ratio of more than one means that a business has more current assets per rupee of current liabilities, implying that it may be able to pay its current liabilities using its current assets. In other words, its operations will not be disrupted. This assumes that the current assets will fetch at least the stated amounts. It is calculated by dividing the total of current assets by total of the current liabilities. In short, it implies how much cash and cash equivalent is available with the firm for every rupee liability it holds.<\/p>\r\n&nbsp;\r\n\r\nCurrent Ratio =\u00a0\u00a0 Current Assets\r\n\r\n&nbsp;\r\n\r\nCurrent Liabilities\r\n\r\n<\/div>\r\nThe two most basic component of current ratio are: Current Assets and Current Liabilities\r\n\r\n<img class=\" wp-image-265 aligncenter\" src=\"http:\/\/mgmtp02.epgpbooks.inflibnet.ac.in\/wp-content\/uploads\/sites\/67\/2018\/10\/Untitled-112.png\" alt=\"\" width=\"878\" height=\"239\" \/>\r\n<div>\r\n\r\nAnalysis of Current Ratio:\r\n\r\n&nbsp;\r\n<p style=\"text-align: justify\">1.\u00a0\u00a0\u00a0\u00a0\u00a0 A relatively <strong>high current ratio<\/strong> is an indication that the firm is liquid and the company has the ability to pay its current liabilities in time as and when they become due.<\/p>\r\n&nbsp;\r\n<p style=\"text-align: justify\">2.\u00a0\u00a0\u00a0\u00a0\u00a0 A relatively <strong>low current ratio<\/strong> represents that the liquidity position of the firm is not good and the firm shall not be able to pay its current liabilities in time.<\/p>\r\n&nbsp;\r\n<p style=\"text-align: justify\">3.\u00a0\u00a0\u00a0\u00a0\u00a0 As a convention the minimum of two to one ratio is referred to as a banker\u2019s rule of thumb or arbitrary standard of liquidity for a firm. A ratio equal or near to the rule of thumb of 2:1 i.e., current assets double the current liabilities is considered to be satisfactory.<\/p>\r\n&nbsp;\r\n\r\n<strong>FACTORS TO BE CONSIDERED BEFORE CONCLUSION<\/strong>\r\n\r\n&nbsp;\r\n<p style=\"text-align: justify\">A number of factors should be taken into consideration before reaching a conclusion about short-term financial position. Some of these are as follows:<\/p>\r\n&nbsp;\r\n<p style=\"text-align: justify\">(a)\u00a0\u00a0\u00a0 <em>Type of business<\/em>: A business with heavy investments in fixed assets may be successful even if the ratio is low. On the other hand, a trading concern will require a high current ratio because it has to pay its suppliers quickly.<\/p>\r\n&nbsp;\r\n<p style=\"text-align: justify\">(b)\u00a0\u00a0 <em>Types of products<\/em>: A business dealing in goods whose demand changes fast will require a higher current ratio. On the other hand, if products have more intrinsic value, a lower current ratio may also do.<\/p>\r\n<p style=\"text-align: justify\">(c)\u00a0\u00a0\u00a0 <em>Reputation of the concern: <\/em>A business unit with better goodwill and reputation may afford a small current ratio because the turnover is more. A new concern which has not established its reputation will need higher current assets to pay current liabilities in time.<\/p>\r\n<p style=\"text-align: justify\">(d)\u00a0\u00a0 <em>Seasonal Influence: <\/em>In a peak season, current assets will be more and current ratio will be high. On the other hand this ratio will go down when the season is off.<\/p>\r\n<p style=\"text-align: justify\"><strong>SIGNIFICANCE AND LIMITATIONS OF CURRENT RATIO<\/strong><\/p>\r\n<p style=\"text-align: justify\">Current ratio is a general and quick measure of liquidity of a firm. It represents the margin of safety or cushion available to the creditors and other current liabilities. It is most widely used for short-term analysis of financial position of a firm, but one has to be careful while using current ratio as a measure of liquidity because it suffer from the following limitations:<\/p>\r\n<p style=\"text-align: justify\">(a)\u00a0\u00a0\u00a0 <em>Crude ratio<\/em>: Current ratio considers only quantitative aspects of assets and liabilities whereas the quality of current assets and liabilities are totally ignored.<\/p>\r\n&nbsp;\r\n<p style=\"text-align: justify\">(b)\u00a0\u00a0 <em>Window Dressing<\/em>: Window dressing may be indulged in the following ways:<\/p>\r\n&nbsp;\r\n\r\n(i)\u00a0 \u00a0The value of closing stock may be overvalued\r\n\r\n<\/div>\r\n<div>\r\n\r\n\u00a0 \u00a0(ii)\u00a0 \u00a0 Short-term liability is considered as a long-term liability.\r\n\r\n&nbsp;\r\n\r\n(iii)\u00a0 \u00a0Cash receipt which is applicable to the next year\u2019s sales recorded in advance\r\n\r\n&nbsp;\r\n\r\n(iv)\u00a0 No provision for bad and doubtful debts.\r\n\r\n&nbsp;\r\n\r\n&nbsp;\r\n\r\n<strong>Weighted Current Ratio:<\/strong>\r\n\r\n&nbsp;\r\n<p style=\"text-align: justify\">Under this Weights are assigned, on each individual component of current assets and current liabilities, will depend upon the degree of their relative liquidity in case of current assets and relative urgency of payments in case of current liabilities having due regard, however, in each case upon the nature and types of business.<\/p>\r\n&nbsp;\r\n\r\n<strong>Weighted Current Ratio = Total Product of Current Assets<\/strong>\r\n\r\n&nbsp;\r\n\r\n<strong>Total Product of Current Liabilities<\/strong>\r\n\r\n&nbsp;\r\n<p style=\"text-align: justify\">(The weighted current ratio is considered to be the more reliable than the ordinary current ratio as a measure of liquidity)<\/p>\r\n&nbsp;\r\n\r\n<em>Illustration1<\/em>: Current assets of a firm as Rs 2, 50,000 and Current liabilities as Rs 1,00,000; current ratio will be ?\r\n\r\n&nbsp;\r\n\r\nSolution:\r\n\r\n&nbsp;\r\n\r\nCurrent Ratio =\u00a0\u00a0 Current Assets\r\n\r\n&nbsp;\r\n\r\nCurrent Liabilities\r\n\r\n&nbsp;\r\n\r\nCurrent Ratio=\u00a0 2,50,000\r\n\r\n&nbsp;\r\n\r\n1,00,000\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0 = 2.5\r\n\r\n&nbsp;\r\n\r\n(The current ratio 2.5 means that current assets are 2.5 times of current liabilities.)\r\n\r\n&nbsp;\r\n\r\n<em>Illustration2<\/em>: The following information of a company is given:\r\n\r\n&nbsp;\r\n\r\nCurrent Ratio<em>=2<\/em>.5:1, Current liabilities Rs 50,000\r\n\r\n&nbsp;\r\n\r\nFind out: Current Assets.\r\n\r\n&nbsp;\r\n\r\nSolution: We all know that\r\n\r\n&nbsp;\r\n\r\nCurrent Ratio =\u00a0\u00a0 Current Assets\r\n\r\n&nbsp;\r\n\r\nCurrent Liabilities\r\n\r\n&nbsp;\r\n\r\n<\/div>\r\n<div>\r\n\r\n(As given in question, put the values in to formula)\r\n\r\n&nbsp;\r\n\r\n2.5=\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0 Current Assets\r\n\r\n&nbsp;\r\n\r\n50,0000\r\n\r\n&nbsp;\r\n\r\nCurrent assets= 50,000*2.5= 1,25,000\r\n\r\n&nbsp;\r\n\r\n2.\u00a0\u00a0\u00a0\u00a0\u00a0 <strong>LIQUID RATIO OR QUICK RATIO<\/strong>:\r\n\r\n&nbsp;\r\n<p style=\"text-align: justify\">All current assets cannot liquid at same time. While cash is readily available to make payments to suppliers and debtors can be converted into cash with some effort, inventories are two steps away from cash. Thus a large current ratio by itself is not a satisfactory measure of liquidity when inventories constitute a major part of the current assets. It is also known as Acid test or liquid Ratio, is a more rigorous test of liquidity than the current ratio. The term liquidity refers to the ability of a firm to pay its short-term obligations as and when they become due.<\/p>\r\n&nbsp;\r\n<p style=\"text-align: justify\"><em>[High Quick ratio is an indication that the firm is liquid<\/em><\/p>\r\n&nbsp;\r\n\r\n<em>Low Quick Ratio represents that the firm\u2019s liquidity position is not good]<\/em>\r\n\r\n&nbsp;\r\n\r\n<strong>Points to be considered while applying quick ratio<\/strong>:\r\n\r\n&nbsp;\r\n<p style=\"text-align: justify\">(a)\u00a0\u00a0\u00a0 Stock is to be excluded as inventories as it cannot be termed to be liquid assets because stock cannot be converted into cash immediately without a sufficient loss of value.<\/p>\r\n&nbsp;\r\n<p style=\"text-align: justify\">(b)\u00a0\u00a0 Prepaid expenses are also excluded because they are not expected to be converted into cash.<\/p>\r\n<p style=\"text-align: justify\">(c)\u00a0\u00a0\u00a0 A rule of thumb or as a convention quick ratio of 1:1 is considered satisfactory.<\/p>\r\n<p style=\"text-align: justify\">(d)\u00a0\u00a0\u00a0\u00a0 This ratio is very useful in measuring the liquidity position of a firm.<\/p>\r\n<p style=\"text-align: justify\">(e)\u00a0\u00a0\u00a0\u00a0\u00a0 It measures the firm\u2019s capacity to pay off current obligations immediately.<\/p>\r\n<p style=\"text-align: justify\">(f)\u00a0\u00a0\u00a0 Quick ratio can be used as a complementary ratio to the current ratio.<\/p>\r\n&nbsp;\r\n\r\n&nbsp;\r\n\r\n<strong>Quick Ratio=<\/strong>\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0 <strong>Quick Assets<\/strong><strong>*<\/strong>\r\n\r\n&nbsp;\r\n\r\n<strong>Current Liabilities<\/strong>\r\n\r\n&nbsp;\r\n\r\n<strong>*<\/strong><strong>Quick Assets=<\/strong>\u00a0 Current Assets - Stock \u2013 Prepaid Expenses\r\n\r\n&nbsp;\r\n\r\nQuick Assets can also be calculated as:\r\n\r\n&nbsp;\r\n\r\nCurrent Assets- (Inventories + Prepaid Expenses). Inventories here will mean all types of stocks i.e.\r\n\r\n&nbsp;\r\n\r\nfinished, work-in-process and raw materials.\r\n\r\n&nbsp;\r\n\r\n<em>Illustration3: <\/em>With the following extracts calculate Quick Assets:\r\n\r\n&nbsp;\r\n\r\nQuick Ratio: 1.5:1 and Current Liabilities: Rs 50,000\r\n\r\n&nbsp;\r\n\r\nAs we know that\u2026\u2026\r\n\r\n&nbsp;\r\n\r\n<\/div>\r\n<div>\r\n\r\n<strong>Quick Ratio=<\/strong>\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0 <strong>Quick Assets<\/strong>\r\n\r\n&nbsp;\r\n\r\n<strong>Current Liabilities<\/strong>\r\n\r\n&nbsp;\r\n\r\nTherefore\r\n\r\n&nbsp;\r\n\r\n1.5<strong>=<\/strong>\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0\u00a0 Quick Assets\r\n\r\n&nbsp;\r\n\r\n50,000\r\n<table>\r\n<tbody>\r\n<tr>\r\n<td>Quick Assets= 50,000* 1.5 =<\/td>\r\n<td>Rs75, 000.<\/td>\r\n<\/tr>\r\n<\/tbody>\r\n<\/table>\r\n&nbsp;\r\n\r\n<strong>3.\u00a0\u00a0\u00a0\u00a0\u00a0 <\/strong><strong>ABSOLUTE LIQUID RATIO:<\/strong>\r\n\r\n<strong>\u00a0<\/strong>\r\n\r\nAbsolute liquid assets include cash in hand and cash at bank and marketable securities or temporary investments. Although receivables, debtors and bills receivable are generally more liquid than inventories, yet there may be doubt regarding their relationship into cash immediately or in time. Such a measure of liquidity is called interval measure ratio which can be calculated as follows:\r\n\r\n<\/div>\r\n<div>\r\n\r\nInterval Measure=\r\n\r\nQuick or liquid Assets\r\n\r\n&nbsp;\r\n\r\nAverage Daily cash operating expenses\r\n\r\n<\/div>\r\n&nbsp;\r\n<div>\r\n\r\n<strong>Average Daily Operating Expenses <\/strong>=\r\n\r\n&nbsp;\r\n\r\nCost of Goods sold+ Adm. &amp; off.
